The current ratio is the simplest gauge of short-term financial health: it asks whether a company owns enough liquid assets to pay everything it owes within the next year. Enter total current assets and total current liabilities and the calculator divides one by the other to return the ratio instantly. A figure above 1.0 means current assets cover current liabilities; below 1.0 warns that short-term obligations outweigh the resources on hand to meet them. How the current ratio works

The formula

The current ratio is a single division, current assets over current liabilities:

Current ratio = Current assets ÷ Current liabilities

Both figures come straight from the balance sheet, where the “current” label always means due or realizable within one year. Because the ratio is unitless, you can compare a corner shop with a multinational on the same scale.

Worked example

A business reports $150,000 in current assets (cash, receivables and inventory) and $100,000 in current liabilities (payables and short-term loans).

Current ratio = 150,000 ÷ 100,000 = 1.50

A ratio of 1.50 means the company has $1.50 of short-term resources for every $1.00 of short-term debt, comfortable headroom for most industries.

Pitfalls

  • Inventory can inflate it. A high current ratio driven by slow-moving stock is not the same as real liquidity. The quick ratio, which excludes inventory, is a stricter test.
  • A “good” ratio is industry-specific. Retailers run leaner than manufacturers; compare within a sector, not across.
  • Too high is not always good. A ratio well above 3.0 can mean cash, receivables or inventory are tied up instead of being put to work.
  • It is a snapshot. Balance-sheet figures shift daily, so one ratio reflects a single moment, not a trend.
